Startup ESOPs: the tax math founders skip

An ESOP pool is the cheapest currency a startup has and the most expensive one an employee can hold. The moment of exercise, not the moment of sale, is what usually triggers tax — and the difference decides whether your team cheers or winces.

The core math is straightforward. On exercise, the spread between exercise price and fair market value is taxed as salary. On sale, the further gain is taxed as capital gains. An early-stage employee can therefore owe tax on paper wealth before a rupee exists in their bank.

Founders can soften this: a realistic strike price, a clean valuation paper trail, and communication that treats the tax as a known, planned event rather than an April shock. For the company, the pool design — size, vesting cliffs, buyback mechanics — is a compliance decision as much as a motivation one.

The best ESOP is the one nobody has to Google at midnight. Put the math in the offer letter, revisit it at every funding round, and let the spreadsheet do the persuading.
